I consider theories that focus on domestic institutions. I also discuss research that explores whether delegation of competencies to international organizations increases the credibility of member states.

Multinational Banks: Why the Interest? A multinational bank is a type of multinational corporation,1 and multinational banking contains an element of foreign direct investment.

Multinational banks are divided into three groups: global banks, regional banks, and semiinternational banks.

Both global and regional banks have less than 50 percent of their business in their home country. Whereas global banks do the largest portion of their international business in various countries of the world, regional banks concentrate their international activities in the region in which they are located.

Yet the literature on multinational banking remains silent about how foreign bank entry affects how the credibility of host governments and their policies are perceived in international markets.

It follows that there are two main sources of credibility problems in monetary policy: information asymmetries and time inconsistency policymakers can improve welfare by announcing one policy and then implementing a different policy after people have made their decisions based on the announcement.

I treat government as a single entity: the composite of the authorities who are responsible for determining monetary policy and managing the economy.

This convenient abstraction is not uncommon in models of monetary policy. I recognize that a central bank is in charge of monetary policy and that a separate authority is responsible for other aspects of macroeconomic policies e.

Monetary policy can never be completely free from political influence. A government grants the central bank autonomy in the first place and can abolish it if the monetary authority conducts policies that the government significantly disagrees with Blackburn and Christensen , Governments that are serious about stabilizing their economies commit to both nominal exchange rate targets such as currency boards and openness to foreign investments in banking.

The key insight of my argument is that international market participants make inferences based on the attributes of the reputable global banks that enter or are already present in the economy in question.

Credibility has also been identified with time inconsistency. Governments encounter a fundamental difficulty in establishing the credibility of their announced policies because of their short-term incentives to engineer surprise monetary expansions in order to generate a temporary boost in employment and in seigniorage revenues government revenue received through creating money.

A government without reputational capital cannot convince markets by proclamations alone when previous attempts to stabilize inflation have failed.

I argue that foreign banks are a credible external mechanism that ensures compliance with the rules. My theory of credibility thus involves a signaling factor and the effect of foreign banks in bringing about credible changes in monetary policy and in the banking regulations of host nations.

Private agents thus look for clear signals of likelihood that a government will not inflate its economy or devalue its currency.

Asymmetric information and uncertainty are more acute in emerging markets. Monetary institutions are immature in these economies, so market participants will have limited confidence in the technical abilities and commitment of governments to implement politically unpopular anti-inflationary policies Grabel Yet because governments in many countries lack credible domestic institutions and have histories of failed economic policies, they find it difficult to signal credible policy commitments.

Flandreau and Flores , note that because of the scarcity of information about governments in nineteenth-century sovereign debt markets, investors relied on the reputation of prestigious bank underwriters to guide their investments.

These underwriters had monopoly power and the capacity to implement conditional lending and to punish defaulters.

My analysis focuses on multinational banks as strategic investors. Can multinational banks help reduce the uncertainty that is commonplace in financial markets?

I contend that reputable multinational banks can be a powerful driver of market sentiment in these high-uncertainty environments. Governments can use foreign banks to signal their commitment to sound monetary and financial policies.

According to these rationalexpectation theories, the fundamental problem of credibility is time inconsistency.

The logic of a timeinconsistency problem in monetary policy is as follows: Policymakers may renege on their promise of maintaining low inflation policies in order to achieve short-term improvements in employment and growth.

Because private actors anticipate this behavior, the attempt of policymakers to create inflationary surprise is neutralized and the economic outcome is higher inflation without additional output.

Thus the rational expectations of private actors introduce an inflationary bias into wage bargaining and price setting. Much of the literature on this focuses on the preferences of the policymaker trying to signal toughness and commitment to anti-inflationary policies to build reputation Backus and Driffill The problem of policy credibility may arise when the current government discounts the future and implements suboptimal macroeconomic policies.

Obstfeld argues that in the BarroGordon model, it is likely that a policymaker will have an incentive to devalue the currency in order to generate a higher inflation rate.

These theoretical insights have informed policy reforms in many developing countries that have been advised to adopt fixed exchange rate regimes in order to import credibility from abroad Calvo and Mishkin A fixed exchange rate regime is a transparent and easily verifiable target that makes it easier for market participants to evaluate whether the government has deviated from an announced commitment Canavan and Tommasi The adoption of a rigid parity, such as a currency board, that legally requires a country not to print local currency without backing in hard currency reserves is reassuring to international markets.

Such a move is typically associated with high political costs Broz Since economic actors expect this, they do not take seriously the commitment to low inflation and a fixed exchange rate rule of a government that lacks credibility.

Countries with poor institutional quality, weak protection of property rights, and high levels of corruption often lack the capability to maintain macroeconomic stability.

These countries are more likely to renege on their official international monetary obligations Alesina and Wagner Not even the gold standard could assure credibility for all its adherents.

Eichengreen reminds us that the credibility of the gold standard was significantly greater in the core European countries than at the periphery.

Most scholars agree that joining the gold standard did not buy immediate credibility for peripheral countries such as Chile, Greece, Portugal, Italy, and Russia, which continued to face relatively high short-term interest rates and large currency premiums long after they joined the gold bloc Bordo and Flandreau ; Mitchener and Weidenmier Flandreau and Zumer raise doubts about the importance of adherence to the gold standard for country risk; they find a negligible effect of the gold standard on sovereign yields.

In all likelihood, the classic gold standard has been more credible than modern fixed exchange rate arrangements, given the ability of central banks to prioritize exchange rate parity over reducing unemployment.

The fixed exchange rate regime can serve as a commitment device only as long as the costs of abandoning it higher inflation expectations and borrowing costs exceed the benefits of engineering surprise inflation.

All in all, the absence of full credibility appears to be the norm for fixed exchange rate regimes, particularly in emerging markets Obstfeld and Rogoff This leaves us with a puzzle.

How do fixed exchange rate regimes gain credibility in the first place? A government that lacks reputational capital, however, cannot convince international markets of its determination to remain committed to the goal of low inflation simply by announcing a nominal anchor.
